CURRENT REPO RATE AND REVERSE REPO RATE

REPO--8%
REVERS REPO--7%
Reading the first quarter review of the Credit Policy 2011-12 and its curtain raiser, the macro-economic survey of the economy, one could be forgiven for an initial confusion about the rationale for its current upward adjustments in the repo rate of 50 basis points that now stands at 8 per cent.

RBI hikes repo rates by 50 bps

New Delhi, July 26 : To combat inflation, the Reserve Bank of India (RBI) raised interest rates by 50 basis points on Tuesday, a hike which is higher than expected.

The hike was announced by RBI governor Dr. D. Subbarao, who said based on an assessment of the current macroeconomic situation, "we have decided to increase the policy repo rate under the liquidity adjustment facility (LAF) by 50 basis points."

"The repo rate will accordingly move up from 7.5 per cent to 8.0 per cent," he said.

Consequently, the reverse repo rate under the LAF, determined with a spread of 100 basis point below the repo rate, automatically adjusts to 7.0 per cent.

Similarly, the Marginal Standing Facility (MSF) rate, determined with a spread of 100 bps above the repo rate, stands recalibrated at 9.0 per cent.

These changes have come into effect immediately after the announcement, Subbarao said.

The hike is RBI's 11th since March 2010.

The RBI said owing to the hike the cumulative impact of past actions on demand will be reinforced while the credibility of the commitment of monetary policy to controlling inflation, and thereby to keeping medium-term expectations anchored, will be maintained.

The policy actions will reinforce the point that in the absence of complementary policy responses on both demand and supply sides, stronger monetary policy actions are required, the RBI said.

Cabinet clears GST Bill
The Union Cabinet today approved a constitutional amendment Bill to roll out a much delayed all India Goods and Services Tax (GST). The Bill seeks to unify all Central and state levies such as sales tax and excise. The measure was approved at a Cabinet meeting presided over by the Prime Minister, Dr Manmohan Singh.
Amendment to the Constitution is warranted because the Centre cannot impose a tax beyond manufacturing and states cannot levy service tax. Under the GST, the Centre and states will impose the tax on common goods and services. Once GST is implemented, the state level VAT and the Central excise duty and service tax will be done away with. The GST will exclude some items such as petroleum fuels and liquor.

Repo Rate and Bank Rate

People often get confused between these two terms. Though they appear similar there is a basic difference between them.
Repo rate or repurchase rate is the rate at which banks borrow money from the central bank (read RBI for India) for short period by selling their securities (financial assets) to the central bank with an agreement to repurchase it at a future date at predetermined price. It is similar to borrowing money from a money-lender by selling him something, and later buying it back at a pre-fixed price.
Bank rate is the rate at which banks borrow money from the central bank without any sale of securities. It is generally for a longer period of time. This is similar to borrowing money from someone and paying interest on that amount.
Both these rates are determined by the central bank of the country based on the demand and supply of money in the economy.

Reverse Repo Rate

Reverse repo rate is the rate of interest at which the central bank borrows funds from other banks for a short duration. The banks deposit their short term excess funds with the central bank and earn interest on it.
Reverse Repo Rate is used by the central bank to absorb liquidity from the economy. When it feels that there is too much money floating in the market, it increases the reverse repo rate, meaning that the central bank will pay a higher rate of interest to the banks for depositing money with it.
Cash Reserve Ratio (CRR) 6%
Banks are required to maintain a percentage of their deposits as cash, meaning that if you deposit Rs. 100/- in your bank, then bank can’t use the entire Rs. 100/- for lending or investment purpose. They have to maintain a portion of the deposit as cash and can use only the remaining amount for lending/investment. This minimum percentage which is determined by the central bank is known as Cash Reserve Ratio.
So if CRR is 6% then it means for every Rs. 100/- deposited in bank, it has to maintain a minimum of Rs. 6/- as cash. However banks do not keep this cash with them, but are required to deposit it with the central bank, so that it can help them with cash at the time of need.
Statutory Liquidity Ratio (SLR)24%
Apart from keeping a portion of deposits with the RBI as cash, banks are also required to maintain a minimum percentage of deposits with them at the end of every business day, in the form of gold, cash, government bonds or other approved securities. This minimum percentage is called Statutory Liquidity Ratio.
Example
If you deposit Rs. 100/- in bank, CRR being 6% and SLR being 8%, then bank can use 100-6-8= Rs. 84/- for giving loan or for investment purpose.
